When Bankruptcy Can Eliminate Tax Debt

Contrary to a widespread misconception, federal bankruptcy law permits the complete discharge of certain tax debts. Debtors can legally dismiss qualifying income tax obligations, provided those liabilities satisfy the stringent parameters of the 3-2-240 rule:

  • The three-year rule: The tax return must have been originally due at least three years before you file for bankruptcy.
  • The two-year rule: You must have actually filed the tax return at least two years prior to your bankruptcy filing.
  • The 240-day rule: The IRS must have formally assessed the tax liability at least 240 days before your case begins.

Under Chapter 7, qualifying older income taxes are eliminated entirely. If your tax debt doesn’t meet these rules, Chapter 13 allows you to consolidate it into an affordable, interest-free repayment plan over three to five years. Note that certain tax debts – such as recent income taxes, trust fund payroll taxes and civil fraud penalties – are nondischargeable and must be paid.
